Morgan Stanley argues that China's shift toward high-quality economic development without massive stimulus creates a more sustainable trajectory for the domestic financial system. The bank observes a positive macroeconomic feedback loop emerging earlier than anticipated, characterized by resilient exports supported by technology and industrial upgrades, recovering industrial profits, and robust growth in household financial assets. Total system payment volumes surged 29% year-over-year in the first quarter of 2026, signaling healthy recovery in consumer and enterprise transaction activity. Bank card consumption growth turned positive, and UnionPay transaction volumes increased 11.2%. While aggregate social financing and loan growth moderate to more rational levels, the credit expansion remains sufficient to support commercial activity. Crucially, the policy shift away from quantitative growth targets for inclusive micro and small business loans reduces non-market credit distortions. Consequently, Morgan Stanley expects Chinese banks to experience earlier net interest margin stabilization, a gradual recovery in fee income, and lower credit costs. The bank upgraded 2026 and 2027 net profit forecasts for major banks. Bank of Ningbo remains the top pick. The bank also favors Bank of China H-shares and China Construction Bank H-shares for their stable profitability and attractive 5.3% to 5.4% dividend yields, alongside Industrial Bank, CITIC Bank H-shares, and China Minsheng Bank.
