Citi: Hawkish Dot Plot Pushes Front-End Rates Higher

Citi observes that the hawkish June FOMC dot plot has driven front-end Treasury yields sharply higher. The updated projections indicate that nine committee members foresee at least one rate hike by the end of 2026. However, several of these same officials simultaneously anticipate a return to policy easing in 2027, suggesting the dot plot represents a highly conditional reaction function rather than a firm commitment to persistent tightening.

Chair Warsh notably declined to suppress the hawkish Summary of Economic Projections, signaling that the era of explicit forward guidance has largely concluded. Despite this policy pivot, Citi maintains that the geopolitical frictions surrounding Iran and current wage growth data are unlikely to generate significant core inflation spillover. Therefore, while their pre-existing medium-term duration overweight thesis is certainly challenged, it has not been entirely invalidated.

In terms of execution, Citi leans into the front-end yield ascent, favoring trades such as Z6/Z7 SOFR flatteners paired with July receiver hedges. Additionally, the ongoing buildup in the Treasury General Account toward roughly 980 billion dollars continues to push SOFR and federal funds fixing higher. Market participants must carefully monitor these liquidity dynamics alongside broader monetary policy shifts when executing relative value trades in short-term rates.
