UBS US Equity Strategy: Equities Quick to Price Goldilocks

UBS observes that US equities have rapidly priced in a Goldilocks scenario of moderate economic growth, declining inflation, and falling interest rates. However, this optimistic pricing may face correction risks.

The S&P 500's recent rally has been driven primarily by declining rate expectations rather than earnings upgrades. The forward price-to-earnings ratio has reached 21 times, approaching 2021 highs, while consensus earnings growth of 12% for 2026 appears increasingly fragile. Interest rate futures have priced in 150 basis points of Federal Reserve cuts by the end of 2026, though UBS believes the actual reduction may fall short.

The UBS Simply U.S.A. framework, which integrates sentiment, valuation, earnings, and macroeconomic indicators, signals that market sentiment has reached extreme optimism. Historical data indicates that rapid Goldilocks pricing is frequently followed by pullbacks exceeding 10%.

Commodity prices have rebounded recently, but demand-side uncertainty persists. Defensive sectors such as healthcare and utilities are outperforming cyclicals. Small-cap valuations have stretched, yet earnings momentum remains insufficient. UBS recommends overweighting healthcare, technology, and communication services while underweighting energy and materials, advocating a defensive posture amid deteriorating risk-reward asymmetry.
